Higher fuel costs cascade through transport networks, logistics chains, agricultural operations, and business expenses before ultimately landing on household budgets already strained by double-digit inflation.

The transport sector, which carries over 6% weight in the CPI calculation, saw prices jump nearly 22% year-on-year in August, closely tracking the 24% surge in motor fuel costs. But the damage does not stop there.

“Fuel is a double-edged sword,” explained Shahid Anwar, former secretary-general of the Federation of Pakistan Chambers of Commerce and Industry. “It works as a short-term revenue instrument, but becomes risky when overused. The real problem starts when an easy-to-collect tax replaces difficult tax reforms.”

Adil Nakhoda, an economist and assistant professor at IBA, emphasized that diesel prices deserve particular attention because diesel powers the engines of economic activity far more directly than petrol. From trucks hauling goods across provinces to tractors working farmland, diesel price increases translate directly into higher costs for food, construction materials, and manufactured goods.

The government collected a record Rs1.567 trillion from petroleum levies in the fiscal year ending June 2026, and has now set an even more ambitious target of Rs1.68 trillion for the current year. This revenue stream has proven remarkably efficient, collected smoothly at fuel stations nationwide without the administrative headaches that plague other tax collection efforts.

That fiscal convenience, however, may be creating a dangerous dependency. Pakistan’s effective tax rate on petroleum products has reached 166%, according to International Monetary Fund assessments, leaving the revenue system dangerously concentrated and vulnerable to external shocks.

With national inflation running at 11.15% year-on-year as of August, the regressive nature of fuel taxation is hitting lower and middle-income households hardest. These families spend a larger share of their budgets on transport and food, both heavily influenced by fuel costs.

The petroleum levy has undeniably helped Pakistan achieve fiscal stability, contributing to a fiscal deficit below 2.6% of GDP and a primary surplus of 2.9%. But economists warn this success story could turn sour if it becomes a substitute for broadening the tax base.

Currently, agriculture, real estate, and business services contribute substantial economic value while remaining largely undertaxed. High-net-worth individuals continue evading taxes with limited consequences. Meanwhile, the documented taxpayer base shoulders an increasingly heavy burden.

Both Nakhoda and Anwar argue that Pakistan must gradually reduce its dependence on fuel taxation while simultaneously expanding collection from currently untapped sectors. They advocate for accelerated digitization, restructuring of the Federal Board of Revenue, and serious enforcement against tax evasion by the wealthy.

The challenge facing policymakers is clear: petroleum levies offer immediate fiscal relief but risk fueling inflation and delaying the structural reforms Pakistan desperately needs to build a sustainable, equitable revenue system. The question is whether short-term convenience will continue trumping long-term necessity.

Pakistan’s reliance on petroleum levies to fill government coffers is emerging as a double-edged sword that could deepen inflationary pressures while allowing authorities to postpone painful but necessary tax reforms, leading economists have warned.
